Managing Concentrated Wealth – Part 1 of 2
Engineering an Exit Without an Immediate Tax Bill - Direct Indexing, Exchange Funds, Section 351, Derivative Structures & Leveraged Offset
A single stock that has grown to dominate a portfolio presents a familiar, uncomfortable choice. Sell and accept an immediate, often substantial capital gains bill, or hold and accept that a meaningful share of a family's wealth now depends on the fortunes of one company. Neither option is satisfying on its own, which is precisely why most investors do neither. They defer the decision entirely, and the position keeps growing.
Real estate investors have a release valve built directly into the tax code for this exact dilemma. A Section 1031 exchange lets the basis in one appreciated property carry over into another, deferring the gain indefinitely as long as the proceeds stay in real property. Publicly traded stock has no equivalent. There is no like-kind exchange for a concentrated position, no statutory button that swaps one appreciated holding for a diversified one without a taxable sale somewhere along the way. Real estate's toolkit does not stop at the exchange, either. A property owner who never does a 1031 can still reach the same destination by simply holding until death, at which point the property receives a full step-up in cost basis under current law and the embedded gain disappears entirely. Everything that follows in this article aims at that same two-part outcome for a concentrated stock position, engineering synthetically, tool by tool, what Section 1031 and the step-up rule together accomplish by statute for real estate. That means breaking one dominant holding into a diversified basket of smaller, more manageable gains during life, and letting that basket absorb the same step-up in basis at death that the original position always could have produced, with materially less single-company risk carried along the way.
That framing, however, treats diversification as a single, all-or-nothing event. In practice, a concentrated position can be unwound gradually, hedged in place, or restructured through a range of tools that each trade off liquidity, cost, complexity, and tax treatment differently. This first installment covers the techniques available to a holder who wants to manage the position directly, without yet deciding whether or how to involve the next generation, a separate question best addressed with an estate planning attorney rather than covered here.
If this position originated as founder or early-employee equity in a qualifying small business, it may be eligible for the Section 1202 qualified small business stock exclusion. A benefit several of the tools below can inadvertently disrupt or forfeit if applied before that eligibility is confirmed and locked in. Contributing shares to an exchange fund, converting them under Section 351, or pledging them as collateral all involve exchanging, transferring, or encumbering the stock in ways that can matter for that determination. Confirming QSBS status belongs before any of what follows, not after. A companion piece in this series addresses the exclusion in full.
Direct Indexing
Even in a year when a broad benchmark like the S&P 500 finishes solidly positive, a substantial share of its individual constituents finish negative. The index's return is a weighted average; it says nothing about the distribution underneath it. In a typical year, it is entirely normal for several hundred of the 500 underlying companies to post a loss for the year even as the index itself rises. A long-run analysis of S&P 500 constituent returns finds that, over the past 30 years, an average of roughly 30% of constituents have finished a given year with a negative return, with about 75% dipping at least 5% below their starting value at some point during the year.1 A mutual fund or ETF holding those same 500 stocks cannot pass those individual losses through to an investor. They stay trapped inside the fund.
Direct indexing solves this by holding each constituent individually, in a separately managed account, so that losing positions can be sold and the realized loss captured on the investor's own return, while economically similar replacement positions maintain the portfolio's overall market exposure. This does not require holding every constituent of the target benchmark to track it closely. A few hundred names, chosen and weighted to match the benchmark's risk characteristics, approximate the index's behavior closely enough for most purposes, while preserving the manager's flexibility to hold, trim, or replace individual positions.
Why the Strategy Loses Power Over Time
The reservoir of harvestable losses is not permanent. As the portfolio matures and the broad market trends upward over multiple years, more and more of the individual positions accumulate their own embedded gains, shrinking the pool of stocks available to sell at a loss. A direct-indexing account that has been running for a decade in a rising market is a meaningfully less powerful loss-harvesting tool than the same account in its first year, a phenomenon sometimes described as the portfolio becoming "ossified."
Sustaining the Harvest – Long/Short Extensions
A long/short overlay directly addresses this erosion. Using the direct-indexing account as collateral, the manager borrows additional capital and uses it to buy further long positions while simultaneously selling short a comparable amount in other names, keeping overall net market exposure close to the original, unleveraged amount. A "130/30" portfolio, for example, holds roughly 130% of the account's value in long positions against 30% in short positions, for net exposure near 100%, but gross exposure closer to 160%. The same structure exists at other leverage ratios (140/40, 150/50, and beyond), and each step up is a progressively more aggressive posture, not simply a different flavor of the same idea. Moving from 130/30 to 140/40 to 150/50 increases both gross exposure and the size of the long and short books simultaneously, trading additional leverage and financing cost for additional loss-harvesting surface area.
Because both the long and short books generate their own independent stream of gains and losses as prices move, a long/short overlay has been shown to generate meaningfully more realized losses over time than a long-only direct-indexing account, and, importantly, it can continue doing so even in a rising market, since the short positions are the ones expected to produce losses when prices climb. Leverage can effectively revitalize an account whose loss-generating capacity has otherwise become ossified.
Operational Costs
Implementing a long/short overlay introduces a distinct set of structural costs that must be weighed against the expected tax savings:
Margin Interest vs. Short Rebates
Purchasing additional long positions requires borrowing on margin, which incurs interest expense. Shorting securities, conversely, generates cash proceeds that typically earn a short interest rebate. The overlay's net borrowing cost is determined primarily by the spread between the margin rate paid on the long side and the rebate rate received on the short side.
Stock Borrow Fees
Establishing the short positions requires borrowing the underlying shares. Highly liquid names carry negligible borrow costs, but harder-to-borrow or heavily shorted names incur specialized stock loan fees that drag down the strategy's net performance.
The Dividend Mismatch on Shorts
Reimbursing the lender for dividends on shorted shares is not directly deductible against qualified dividend income. Instead, depending on the holding period of the short position, these payments must either be added to the cost basis of the trade or treated as investment interest expense, which requires sacrificing preferential tax rates to offset.
Third-Party Platform Fees
Implementing a long/short overlay typically requires utilizing a specialized sub-advisor or direct-indexing platform, which introduces an additional platform fee (usually structured as a basis-point charge on assets under management). These platforms are necessary because executing a daily long/short strategy requires institutional capabilities beyond standard portfolio management, such as direct access to prime-broker stock loan desks and algorithmic quantitative risk-modeling software to prevent tracking error from drifting.
Coordination
Running this overlay well requires treating the household as a single portfolio, not a collection of separate accounts, since a sub-advisor executing the strategy can only see the discretionary account itself. A short sold inside the overlay only functions as an independent position if the same security is not held long elsewhere in the household's total holdings. A spouse's separate account, employer stock plans, and external portfolios all count. The same blind spot applies to the wash sale rule. A loss harvested inside the overlay can be inadvertently disallowed by an unrelated repurchase in any of those outside accounts, entirely outside the sub-advisor's view. Monitoring trading activity across every account the household holds, and coordinating with the client on the pieces the sub-advisor cannot reach, falls to the primary advisor.
The primary advisor's oversight extends to the strategy's structural financing as well (custodian margin interest rates, stock borrow fees, and leverage ratios) to ensure these ongoing costs do not erode the strategy's net tax benefit, and ultimately to managing the leverage profile through to an eventual, orderly wind-down aligned with the household's broader risk tolerance.
A long/short program has to reflect genuine economic substance, not just a mechanism for generating losses. The tax benefits of a long/short program are contingent on the strategy having an independent, pre-tax investment thesis, typically an active strategy designed to outperform a benchmark, rather than a mechanical system built solely to manufacture losses. A portfolio designed to closely mirror an index with near-zero tracking error while aggressively harvesting losses risks recharacterization as an impermissible tax shelter.
The short book has to be built from names other than the concentrated holding itself. Shorting the appreciated stock against itself ("shorting against the box") does not achieve a tax-free deferral. Under the constructive sale rules of Internal Revenue Code Section 1259, entering a short sale, futures contract, or other offsetting position against an appreciated holding of the same security is treated as a taxable sale at the moment the offsetting position is opened.
Unwinding the strategy does not eliminate the embedded gain. It redistributes it. Where the investor once held one concentrated position with one outsized unrealized gain, they now hold a broad basket of individual stocks, each carrying a comparatively modest gain of its own. The aggregate tax liability remains, but the risk profile is transformed. Single-stock volatility can no longer materially damage the portfolio, and future liquidity needs can be met by selectively selling the smallest-gain positions to manage the annual tax impact.
Because none of the individual positions carries anywhere near the risk concentration the original holding did, there is also less pressure to sell any of them at all. A diversified basket built this way can simply be held for the remainder of the investor's lifetime, at which point each position receives its own step-up in cost basis under current law, eliminating the accumulated gain entirely. The same outcome the original concentrated position would have produced at death, reached with materially less single-name risk carried along the way.
Options Overlay to Fund the Unwind
A systematic index put-write program is not, on its own, a concentrated-stock strategy. It is a standalone approach to generating additional portfolio yield (selling downside risk on a broad market index for premium income) and it stands on its own merits for an investor who simply wants more income from a portfolio and is comfortable with the risk of eventual assignment at a lower index level, whether or not a concentrated position is anywhere in the picture. What ties it to the discussion here is a pairing, not a dependency. Run alongside a concentrated position, the program can be collateralized using margin release from the concentrated stock itself, and the premium it generates can be earmarked specifically to pre-fund the tax cost of trimming that position on a schedule, rather than relying on harvested losses the way the direct-indexing approach above does.
Because a broad-based index option settles in cash, there is no mechanism by which it can ever result in the delivery of stock, let alone the concentrated position itself. This decouples the income engine entirely from the holding it exists to help unwind. Writing options directly against the concentrated stock, by contrast, caps its own upside during the option term and can trigger early assignment, effectively accelerating the very sale the strategy is meant to fund on a schedule. The index-based version carries no assignment risk that ever touches the concentrated position at all.
Broad-based index options also carry a meaningfully different tax character. Options on a broad-based index such as the S&P 500 (but not options on an ETF that merely tracks the same index) are treated as Section 1256 contracts. Gains and losses are marked to market at year-end and taxed on a blended 60% long-term / 40% short-term basis, regardless of how long the position was actually held.
The same structure generally steers clear of straddle treatment as well. The straddle rules under Internal Revenue Code Section 1092 apply when one position substantially diminishes the risk of loss on another, related position. A single stock's own idiosyncratic risk typically dominates its correlation to a broad market index closely enough that an index-option overlay is not treated as offsetting the concentrated position the way an option on the stock itself would be, though the degree of correlation is a fact-specific question that tax counsel should confirm before relying on it. The risk is sharpest for a mega-cap stock that carries a large weighting in the index being written against. Treasury's “substantial overlap” test under Section 1.246-5 can treat a stock and an index option as offsetting positions once the stock represents a big enough share of that index's value, and using the concentrated position itself as collateral for the overlay's margin only strengthens that reading.
Option premium income is a function of market volatility and conditions, not a fixed or predictable amount, so the pace at which it funds the sale schedule can vary meaningfully from year to year and is best evaluated over a multi-year horizon rather than any single one. The approach is also, by design, a slower lever than direct indexing or an exchange fund. It generates cash to fund a sale of the concentrated stock on the same schedule it was always going to be sold on, rather than creating a diversified basket of new positions in its place. Its advantage is precisely that simplicity. There is no basket of hundreds of individual names to hold, track, or coordinate wash sales across.
Running this overlay, like the long/short direct-indexing structure discussed above, is typically implemented through a specialized options-overlay sub-advisor. Margin usage, the pace of premium collection, and the timing of the underlying sale schedule still require coordination by the primary advisor alongside the client's broader tax and cash-flow picture.
Equity Collars and Monetization
An equity collar combines a protective put, which sets a floor below which the position cannot lose further value, with a covered call sold against the same shares, which finances some or all of the put's cost by capping the position's upside. Structured so the premium received from the call roughly offsets the premium paid for the put, the result is often referred to as a "zero-cost" collar, though transaction costs and any residual premium still apply.
The width of the collar (how far the put and call strikes sit from the stock's current price) is where cost and protection are actually traded off. A tight collar, with strikes clustered close to the current price, locks in more protection and is easier to structure at true zero net premium, but sacrifices nearly all of the position's remaining room to appreciate. A wider collar preserves more upside before the call caps it, typically at the expense of a modest net premium cost or a lower floor on the put side. Where those strikes land in practice is a function of current implied volatility, dividend yield, and how much upside the investor is willing to give up for a given amount of downside protection.
A collar structured too tightly risks constructive sale treatment. Internal Revenue Code Section 1259 (the same constructive sale provision discussed above in the context of shorting against the box) is not limited to short sales; the IRS has applied it to collar-like arrangements as well. In Revenue Ruling 2003-7 (which, as discussed below, actually involved a prepaid variable forward contract rather than a classic protective-put/covered-call collar, though the same reasoning applies to both) the determining question was whether the investor retained a meaningful risk of loss and opportunity for gain in the underlying position. Treasury has never finalized bright-line percentage thresholds for how wide a collar must be to stay outside the constructive sale rule, which makes this a fact-specific judgment rather than a fixed formula. Another reason the collar's width is set in consultation with tax counsel, not simply by whatever level produces the lowest net premium.
A collar is also generally treated as a straddle, and not a favorably treated one. A covered call held together with the underlying stock can, on its own, often qualify as a "qualified covered call". A narrow exception that generally avoids full straddle treatment, provided the call is not written deep in-the-money. Adding the protective put breaks that exception. IRS guidance in Revenue Ruling 2002-66 holds that once a protective put sits alongside a qualified covered call on the same stock, the stock, the call, and the put together revert to being treated as a straddle. Two consequences follow. A loss realized on closing one leg of the collar can be deferred to the extent there is unrecognized gain sitting in the other leg, and the stock's holding period can be affected while the offsetting option positions remain open. Both argue for coordinating with tax counsel before a collar is unwound or rolled, not only when it is first established.
Because the position's near-term value is now bounded on both sides, it becomes acceptable collateral for a loan. Borrowing against a collared position allows an investor to access liquidity without selling a single share, deferring the capital gains question entirely while still addressing the practical need for cash.
The collar typically runs for a fixed term (commonly one to two years) and must be renewed or unwound at expiration, since exchange-listed options rarely extend far enough out to cover a multi-year hold in a single contract. Each renewal re-strikes the put and call against the stock's then-current price, which can shift the effective width of the protection as the stock moves, and the borrowed funds used to monetize the position still carry interest cost and, if used aggressively, market risk of their own.
Structuring a collar that is wide enough to avoid constructive sale treatment while still delivering meaningful downside protection, tracking the straddle consequences of each renewal, and managing the loan against the position over a multi-year term is not a set-and-forget exercise. This is typically coordinated through a specialized derivatives or structured-solutions desk rather than executed by the advisor directly, and it carries its own cost (both the desk's fee and the ongoing loan interest) that belongs in the same conversation as the liquidity and protection the structure is built to deliver.
Prepaid Variable Forward Contracts
A prepaid variable forward contract integrates the hedging and monetization elements discussed above (the collar and the loan against it) into a single transaction with one commercial dealer, rather than two separate legs to negotiate and manage. The investor pledges shares as collateral and receives an immediate upfront cash payment, commonly 75% to 90% of the stock's current value, in exchange for agreeing to deliver a variable number of shares, or their cash equivalent, at a future settlement date, typically several years out. The number of shares actually delivered depends on where the stock lands relative to a floor and a cap agreed to at inception. Fewer shares if the stock finishes above the cap, more if it finishes below the floor, with genuine participation in the stock's movement in between.
That variability is not incidental. It is what keeps the arrangement from being treated as a sale. Revenue Ruling 2003-7, cited above in the discussion of equity collars, is in fact about this instrument specifically. The IRS confirmed that a variable prepaid forward, structured so the shareholder retains genuine exposure to the stock's movement between the floor and the cap, is treated as an open transaction rather than a current sale under Section 1001 or a constructive sale under Section 1259.
That same ruling is also the reason extending or amending a contract carries real risk once the stock has moved far enough. In Estate of McKelvey, a founder paid his counterparty banks to extend the settlement dates on two prepaid variable forward contracts after the stock had fallen well below the original floor price, making full share delivery a near-certainty. The Tax Court initially sided with the taxpayer, but the Second Circuit reversed on appeal, holding that the extension itself was a taxable exchange of the original contracts for new ones (not merely a delay of the same obligation) and on remand, the Tax Court found this exchange had produced more than $70 million in short-term capital gain, taxed at ordinary rates rather than the long-term rates that would have applied to the stock itself. The lesson isn't that variability has to survive the stock's entire price journey; it's that amending a contract's terms after that journey has gone far enough is its own separate, taxable event.
One further cost distinguishes this from the collar-plus-loan alternative. The discount embedded in the upfront payment is itself the price of the arrangement, not just a one-time haircut. Receiving 75% to 90% of current value up front means forgoing the use of that remaining 10% to 25% for the life of the contract. An opportunity cost that compounds the longer the contract runs, even though no cash changes hands to represent it along the way. And because the arrangement is a single bilateral contract with one counterparty (typically an investment bank) the investor is bound to that institution's financial health for the life of the contract; if the dealer runs into financial distress mid-term, the structure supporting the deferral can come apart, entangling the family's wealth in the counterparty's own bankruptcy proceedings rather than the collar-plus-loan structure's more distributed risk across a separate broker-dealer relationship and a separately negotiated loan.
One quieter advantage stands out. If the investor dies before the contract settles, the pledged shares generally still receive a full step-up in cost basis under current law, consistent with the hold-until-death outcome discussed throughout this series. The forward obligation passes to the estate, but the embedded gain the contract was designed to defer can be eliminated entirely rather than merely deferred further.
The Leveraged Offset Approach
A more aggressive variant, available to investors with a higher risk tolerance, involves borrowing against the concentrated position and deploying the borrowed proceeds into a separate, actively managed strategy with the specific goal of generating gains large enough to help absorb the capital gains tax created by a gradual, parallel sale of the concentrated stock itself.
The arithmetic here starts with a spread, not a return. Before any part of the borrowed capital's performance contributes anything toward offsetting the tax bill, it first has to clear the interest cost of the loan used to fund it. A loan carrying a 7% rate against a strategy that returns 6% has not offset anything. It has lost money outright, before the tax question is even relevant. In a higher-rate environment, that hurdle can sit well above what a diversified, moderate-risk strategy can reasonably be expected to clear, which pushes the mandate toward higher-return, higher-volatility strategies simply to have a chance of covering the spread, compounding the market risk the caveat below describes rather than avoiding it.
The loan interest is not necessarily fully deductible, which raises the real hurdle further. Interest on a loan used to fund an investment is generally treated as investment interest expense under Internal Revenue Code Section 163(d), deductible only to the extent of the taxpayer's net investment income for the year, with any excess carried forward rather than currently deducted. An investor without enough investment income to absorb the deduction is effectively paying the loan's stated rate on an after-tax basis, not a discounted one, which pushes the effective hurdle rate the borrowed strategy has to clear higher still.
The loan's collateral and the position it is meant to help offset are not independent risks. Because the concentrated stock typically serves as collateral for the loan, a decline in that stock's value reduces available borrowing capacity at the same time it increases the pressure to act. A maintenance call can force a sale of either the pledged stock or the borrowed strategy's holdings, on the lender's timeline rather than the investor's, often at the least favorable moment for both.
Gains inside the borrowed strategy do not necessarily cover the tax bill on a like-for-like basis. If the strategy funded by the loan trades actively and realizes short-term gains, those gains are taxed at ordinary income rates, while the concentrated stock's gradual sale typically generates long-term capital gains. Using a short-term gain to fund the tax bill on a long-term gain still leaves a rate mismatch to account for, not a dollar-for-dollar wash.
This approach layers market risk and leverage risk directly on top of the concentration risk the strategy is meant to address. If the borrowed capital's investment strategy underperforms, the investor is left servicing loan interest, exposed to two sources of market risk instead of one, with no offsetting gain to show for it. This is not a conservative technique, and it is not suitable for an investor who cannot tolerate the possibility that the borrowed capital simply loses money on its own.
Selecting and monitoring the strategy the borrowed capital is deployed into is a distinct mandate from managing the unwind of the concentrated position itself, and typically calls for its own manager and its own due diligence rather than a single advisor overseeing both sides of the trade.
Exchange Funds
An exchange fund pools concentrated stock positions from many investors into a single partnership, each contributor receiving a proportional interest in the resulting diversified portfolio. Structured correctly, the initial contribution does not trigger a taxable event, and the investor's original cost basis carries over into their partnership interest.
Because a partnership funded almost entirely with publicly traded securities risks being treated as an "investment company" under the tax code (which would defeat the tax-deferred treatment entirely) exchange funds are required to hold at least 20% of total fund assets in qualifying illiquid assets, most commonly real estate. This is not an optional design choice; it is the structural feature that allows the entire vehicle to qualify for deferral in the first place.
Investors are generally required to remain in the fund for seven years to preserve the tax deferral. Redemption before that point typically returns the lesser of the investor's original contributed value or the fund's current net asset value, and forfeits the deferral along with potentially significant early-redemption fees.
The fund charges its own ongoing management fee, layered on top of whatever the investor already pays their advisor, running for the full seven-year lock-up. As with the sub-advisor platforms discussed above, this is the cost of accessing a structure that most investors and advisors could not replicate on their own, one that involves pooling capital across many contributors, meeting the illiquid-asset requirement, and administering a multi-year partnership.
Access varies by sponsor. Some exchange funds work directly with investors who meet the fund's net worth and minimum investment thresholds; others, particularly the more established, bespoke funds built for concentrated single-stock positions, are only available through an advisor or private-bank relationship, which also handles the sponsor diligence, the fit assessment against the investor's broader plan, and the eventual coordination of what to do with the diversified basket once it is distributed.
An exchange fund carries no upfront diversification requirement on what an investor contributes, which makes it a fit for even the most extreme concentration, including a position that represents the overwhelming majority of an investor's liquid net worth. Acceptance, however, is demand-driven on the fund's side rather than guaranteed. Widely held, heavily appreciated names that many prospective investors are simultaneously trying to contribute can be oversubscribed, and a fund may not have room to accept a given position for months or longer, while a less commonly held stock may be accepted immediately.
The redemption itself does not produce cash. At the end of the seven-year period, the fund distributes a diversified basket of the underlying portfolio's individual securities in kind, with each position carrying over a share of the investor's original cost basis rather than resetting to fair market value. Selling any of those shares immediately still triggers the carried-over gain.
The diversified basket received at redemption behaves much like the long/short direct-indexing outcome discussed earlier. The aggregate tax liability has not gone away, but it is now spread across dozens or hundreds of individual positions, each carrying a comparatively modest gain rather than one company carrying all of it. A basket this granular is easy to simply hold for the remainder of the investor's lifetime, at which point each position receives its own step-up in cost basis under current law. The same outcome the original concentrated position would have produced at death, reached with materially less single-name risk carried along the way.
Because the fund is structured as a partnership, the investor's own tax reporting changes too. Instead of the familiar 1099 from a brokerage account, the investor receives a Schedule K-1 each year reporting their share of the partnership's income, gains, and losses. K-1s are frequently issued later in the tax season than 1099s, which can complicate filing timelines, and the underlying partnership accounting is a layer of complexity a directly held brokerage account simply does not have.
Section 351 Fund Conversion
A newer alternative accomplishes a similar tax-deferred contribution, but into a corporation (typically a newly formed exchange-traded fund) rather than a partnership, relying on a different provision of the tax code governing contributions of property in exchange for stock. The investor contributes appreciated securities and receives shares of the new fund at the same cost basis, with no tax due at the time of contribution.
This structure carries its own upfront diversification requirement, and it is a meaningfully stricter one than the exchange fund's real estate allocation. No single security contributed may exceed 25% of the total value contributed, and the investor's five largest holdings together may not exceed 50% of that total. An investor holding one overwhelmingly dominant position, with little else to contribute alongside it, may simply not qualify for this structure without first assembling a broader basket of securities to bring to the transaction.
Once the diversification test is satisfied and the fund is formed, it can rebalance in-kind (exchanging the contributed securities for the fund's actual target holdings without a taxable sale at the fund level) converting the investor's original concentrated stock into a diversified, and often publicly tradable, ETF position within a relatively short period. This is a materially more liquid outcome than the exchange fund's multi-year lock-up, though the structure is newer, still maturing, and its cost and acceptance terms vary meaningfully from one sponsor to the next.
The resulting shares trade on an exchange exactly like any other ETF (anyone can buy or sell them, not only the original contributors) but a newly converted, single-purpose fund is not the same animal as a broad, long-established index ETF. Its expense ratio typically runs higher than a large low-cost index fund simply because it is small, specialized, and newly formed, and its trading volume and bid-ask spreads depend on whether the sponsor attracts genuine outside assets. A thinly traded fund can carry wider spreads and less day-to-day depth than the household names investors are used to, which is its own form of liquidity risk even though the shares are technically exchange-listed.
As with an exchange fund, acceptance is not guaranteed at the full amount requested. If a particular stock is oversubscribed relative to what the sponsor's diversification test and target portfolio can absorb, an investor may only be able to contribute a portion of a given position rather than the whole thing, leaving a remainder that still needs a separate strategy of its own.
Liquidity at the fund level does not mean liquidity at the investor's tax level. The in-kind rebalancing that lets the ETF swap out the concentrated stock for its target holdings avoids a taxable event inside the fund, but the investor's own basis in the ETF shares they hold is still the same low, carried-over basis from the original contribution. When the investor eventually sells those ETF shares to raise cash, the tax bill is calculated against that same original basis. The liquidity the ETF wrapper provides is not the same thing as the deferral being resolved.
The structure's success also depends on the sponsor actually attracting outside capital. A Section 351 conversion typically launches as a new, standalone fund, and if it does not draw in other investors and holdings beyond the initial contribution, the contributing investor can remain the fund's dominant holder well after the in-kind rebalancing is complete. A fund that never reaches real scale and diversification is not delivering the diversification the structure is meant to provide, and a redemption in that scenario can hand back something closer to the original concentration than a genuinely diversified position, which makes the sponsor's ability to gather external assets a real part of the diligence, not an afterthought.
Comparing the Direct-Management Approaches
Each of the strategies discussed trades off liquidity, complexity, and tax treatment differently. None is uniformly superior; the right fit depends on the investor's risk tolerance, need for current liquidity, and tolerance for ongoing complexity.

Direct indexing, the options overlay, the collar, and the leveraged offset share a structural trait the other approaches do not. The position stays in the investor's own account throughout, and the strategy itself (the sub-advisor, the leverage, the pace) can be adjusted or unwound on the investor's own timeline. A prepaid variable forward sits in between. It is not pooled with other investors the way an exchange fund or Section 351 conversion is, but it is also not freely adjustable the way the first four are. It is a single bilateral contract with one counterparty, locked in for a fixed term, where exiting or rolling early carries the same constructive sale risk discussed above rather than a simple notice period. An exchange fund or Section 351 conversion gives up flexibility entirely for a single upfront transaction, in exchange for tools (the illiquid-asset sleeve, the corporate wrapper) that none of the other approaches can replicate. The same sponsor-controlled dynamic shows up again, in a different wrapper, with the Qualified Opportunity Fund allocations discussed in Part 2. There too, the investor picks the fund but not the exit timing, and a longer-duration fund is the closest available lever to mitigate that, rather than eliminate it.
That control has its own coordination cost, though it is a smaller one than it might first appear. Switching sub-advisors on a custodial platform with an established marketplace typically means a notice period to the outgoing manager, and a handoff of the existing book of longs and shorts to an incoming one who is already plumbed into the same custodian's systems, not a rebuild from scratch. What the flexibility does require is the advisor doing the ongoing work. Selecting and monitoring the sub-advisor, watching the household's wash-sale exposure, and keeping an eye on the leverage or collateral picture, work a pooled vehicle's sponsor otherwise absorbs on the investor's behalf, for its own fee. More control mainly means a different party doing that work, not necessarily more work overall.
Execution and Coordination
None of these strategies operates in isolation:
- Direct indexing, an options overlay, or a collar-plus-loan: All sit in the investor's own account, but none run themselves. Each requires ongoing coordination between the sub-advisor or lender managing the position and the tax preparer tracking the running capital gains budget for the year, and, for a collar, a clear written understanding of what happens if its protection expires before the position is unwound.
- An exchange fund or Section 351 contribution: Requires independent legal and tax review of the fund's own governing documents before any shares change hands, since the tax deferral depends entirely on the structure being executed correctly from the outset.
- A prepaid variable forward: Folds the lender relationship above into a single dealer instead, which simplifies the coordination but concentrates it in one counterparty's hands for the life of the contract.
A concentrated position built over many years rarely needs to be resolved in a single transaction, and attempting to do so is usually what makes the tax and risk tradeoffs feel unmanageable in the first place. Approached as a multi-year, multi-tool process instead, the same position becomes considerably easier to right-size without either an unmanageable tax bill or an open-ended bet on a single company's future.
None of this is a substitute for the underlying investment judgment, and the tax tail should not wag the investment dog. Resolving a concentrated position well asks three things to work in tandem. Investment decisions sound enough to serve genuine diversification and real growth objectives, tax efficiency that avoids leaving unnecessary drag on the table, and enough structural discipline (the economic substance and constructive sale questions raised throughout this piece) to survive scrutiny rather than unravel under it. A structure that satisfies only one or two of the three has not actually solved the concentrated position problem; it has traded one risk for another.
